CONSUMER INFLATION EDGES CLOSER TO 5.0%
While crude prices continue to be a concern, the India CPI basket is feeling the pressure of higher food prices. Already, the drought conditions in 2026 is expected to be the worst since 2009. While Kharif sowing has only been marginally impacted, there are concerns that low reservoir levels will have a negative impact on the Rabi output.
The latest inflation reading is just the tip of the iceberg, and the CPI is now expected to settle above 5% through the December quarter. With the Fed having already hiked the benchmark rates by 25 bps, the pressure is building on the RBI to also implement its first rate-hike in the October 2026 RBI MPC meet. The outcome remains to be seen

KEY DRIVERS OF HEADLINE INFLATION IN AUG-26
- Over the last 3 months; Food inflation has gone up from 4.78% to 5.95%. Kharif impact may be low, but Rabi impact could be high due to low reservoir levels.
- Transport inflation, an outcome of fuel prices, has surged from 0.30% to 4.60% in last 3 months. Remember, this is without major hikes in retail petrol and diesel prices.
- In terms of products; Tomatoes, Potatoes, Motor Cars, Lady’s Finger, and Parwal & Kundru reduced the pressure on inflation. However, inflation pressure came from Silver Jewellery, Gold & Platinum Jewellery, Ginger, Garlic, and Onions.
- Personal care, gold and silver bounced in this month from 14.77% to 15.17%, as the gold and silver prices rallied sharply in recent weeks amid rising geopolitical risks. However, with the rate hike by the Fed, further price rise may be muted.
Where does consumer inflation (CPI) go from here?
WHAT IS THE OUTLOOK FOR CPI INFLATION FROM HERE?
Let us look at the critical product baskets and the impact that it could have in the coming months on consumer inflation.
- Let us look at food inflation. For August 2026, food inflation spiked to 5.95%, largely triggered by rural food inflation at 6.13%. The weak rainfall in 2026 is likely to keep reservoir levels low, so Rabi output is likely to feel the impact of El Nino. The shifting of foodgrains to ethanol may also be a risk factor for domestic food inflation.
- Crude oil has been volatile, with an upward bias. It is not just that Brent Crude has gone beyond $105/bbl. India’s crude basket has spiked to $128/bbl, despite a large Russian component in its mix. With Houthi attacks on Saudi Arabia’s East-West oil pipeline, there are substantial supply risks to crude oil. SPRs are also depleted.
- Between July 2026 and August 2026, the core inflation (ex-food & fuel) spiked from 3.9% to 4.2%. That is because, recent months have seen a spike in goods and services inflation, which directly gets factored into core inflation. Supply chain constraints in the global market are also threatening to take core inflation well above 4.0% mark.
- For the last few months, the trend has been that rural inflation has outpaced urban inflation. If one looks at the break-up of rural and urban inflation; then rural inflation is higher in case of F&B, clothing, footwear, home fuels, furnishings, transport, Recreation, Communication, and gold & silver.
- Amont the other product baskets (Paan, Tobacco, and education services) urban inflation leads. Overall, rural inflation at 5.23% in August 2026 is higher than urban inflation by 92 bps. Villages are not just driving the growth and consumer demand story in India; they are also driving the headline inflation higher.
How will the RBI react to the inflation reading? RBI held repo rates in the August 2026 meeting at 5.25%, but there have been some interesting developments since. The US Fed responded to high inflation by raising the benchmark rates by 25 basis points.
RBI MPC members have expressed concerns over the surge in headline inflation and may seriously look at raising rates by 25 bps in October; and another 25 bps in December. Despite the surge in FCNR(B) flows, imported inflation will continue to play a big part!
